How Crypto Lending and Borrowing Platforms Work

The primary function of these platforms is to facilitate the lending and borrowing of crypto assets using digital assets as collateral, eliminating the need for the cumbersome paperwork or credit verification typical of traditional banking systems. Bypassing traditional banking intermediaries, the entire process operates autonomously through on-chain smart contracts.
Crypto lending platforms do not rely on banks or third-party managers; instead, they function entirely based on automated on-chain smart contracts. Lenders deposit their idle cryptocurrency into the platform's liquidity pool. Conversely, borrowers can instantly obtain the funds they need by depositing other crypto assets as collateral on the platform. Interest rates and terms are automatically managed through on-chain code.
While traditional banks require a credit score to grant loans, credit scores play no role in the crypto world. The primary requirement for borrowing here is "over-collateralization." This means that if a user wishes to borrow stablecoins (such as USDT) worth $1,000, they must lock up other crypto assets (like Bitcoin or Ethereum) worth at least $1,200 to $1,500 as collateral. This excess collateral ensures the security of the funds for the platform.
Due to the high price volatility of the crypto market, the value of pledged assets can drop suddenly. To mitigate this risk, lending platforms employ automated liquidation mechanisms. If the value of the collateralized cryptocurrency falls below a certain threshold, smart contracts automatically sell the collateral to safeguard the lender's funds. Consequently, the risk of lenders losing their deposits is reduced to near zero.
Individuals who hold their cryptocurrency in wallets for the long term—rather than selling it—can deposit their tokens on these platforms as lenders and earn attractive annual interest (APY). A significant portion of the interest paid by borrowers is deposited directly into these lenders' wallets. This enables long-term holders to generate on-chain passive income without incurring trading risks.
A major benefit of crypto borrowing is capital efficiency. Investors can borrow fiat currency or stablecoins for urgent needs without selling their Bitcoin or other assets. This allows them to retain asset ownership and benefit from future price appreciation while avoiding the substantial capital gains taxes often associated with selling cryptocurrency in many jurisdictions. In short, crypto lending and borrowing platforms represent modern, open, blockchain-based financial hubs.
